Unlike hard money lenders, I thought banks cared more about the LTV than the ARV when getting a loan.

Is it possible if he does subject to and refinances in 3 years, the bank will use the payments he has been making as a downpayment? I'm trying to wrap my head around the advantage of doing subject to instead of getting a new loan when in a few years he would have to get a new loan anyway.

The cash flow would be better than a house, but if the rent is almost the same for a house you might have a hard time keeping tenants. That cash flow could quickly go away due to the quality of tenants. I would not invest in a "war zone" because of the many things that could go wrong (not paying rent, tearing up the place, moving out in the middle of the night). I know problems can happen anywhere but there's a higher chance of it occuring on those types of neighborhoods. You have to have big pockets and/or thick skin.

If she wants it reinspected, let her handle all the leg work to get it done. Your problem started when you gave in to all her complaints and unnecessary (maybe) repairs. It sounds like she's up to no good.

You're lucky because in my town a $30,000 house will rent for about $550.

Call the city. They will send out an inspector to check the living conditions. If it's really bad, they will condemn the building. While the repairs are being made, the landlord will have to provide you a place to live.
