Talk to the commercial lending department for stuff like this, where they could have more flexibility to lend on distressed properties.Also to the point of your original question, I would do something like this over a personal loan or credit card to fund the rehab.

Not sure who you spoke to in city hall, but go to the planning or zoning department and ask for info there.

I would check the Zoning Department, Planning Department or Building Department and find the original plans to see if the town approved a 12 or 13 unit complex.
