Your HWH needs fresh air so it can burn properly. If you put it in unventilated room burner might shut off. If you don’t want to introduce fresh air to the whole room you could build a box around it and went that directly to the outside.

Hi Michael Krouse I am currently putting together an ADU is San Diego area. This one will be 600 sq ft. with one bed one bath as that’s what’s allowed based on the size of the lot. You should be able to build yours easily for under $100 K. And then use the leftover money for another property.

if you decide to go with dropped ceiling I would definitely go with drywall tile. It's 5/8" and it's faced with vinyl. They are used mostly in commercial kitchens as they are washable.

Hi I have done a lot of kitchens and always bought them from Home Depot or Lowe's. I never had a problem with the quality and the price was always reasonable. Now I make all my measurements and pre design so when I go to purchase them I guide the sales person in order to get exactly what I want. I don't feel like wasting time on RTA.

@Cody L. thanks for making me laugh. 

Since the house was build in 1940 I would guess that there is asbestos and lead paint. They used asbestos in all kinds of applications not just popcorn ceiling textures. You can buy test kits for both on amazon.
Nate S. The insulation seems to be in good shape and the framing doesn't seem to have any water stains. So I would think that it was just the drywall. If you see any mold either remove what's or clean it with bleach and scrub it with a brush. Then let it dry. Install green board. If you want buy some cheap tile and tile the wall that will help in the future. I would also suggest an exhaust fan that would turn on when you turn on the lights or put a separate switch for it possibly time delay switch that way the fan would run for 30 minutes or longer. Get the moist air out of the room. Good luck.
