Backyard shouldn't be an issue unless it's an obvious safety issue and renters are going to be much more tolerant than buyers, on average, of small imperfections like rough cabinets, paint issues, etc.

You would be looking at a short sale, and most lenders will have an arms length agreement involved preventing the sale of the home to a family member (Unless it's a reverse mortgage).
