So I've been told the unit should be replaced, but even that won't fix the core issue that the condenser needs to be installed completely separated from the heating unit and that it needs to be completely free of ventilation hindrances.

The liability laws do not separate a student from a prospective tenant, it's universal protection. 

If your creating a separate unit in the basement check the zoning to make sure that’s allowed.
