If im in her shoes, i'd sell the house then use the equity towards the purchase of a condo.

Then ended up finishing the basement and renting out rooms to some fellow grad students in her program.  

My issue with the seller being the contractor is the inherent conflict of interest.

I think your main obstacle will be getting funding.
