Do what you need to....but it is doubtful she will sue anyway so don't back down until she does.And then there is the concept of allowing a scammer and cheater to win.....you are teaching her that she can do wrong and make money.

I have a good grasp on the concept of it, just want to make sure we don't get ourselves into any legal troubles. 

You might be able to think of some other scenarios but hopefully this concept is good enough to know the difference between the two.
