As a general rule with HUD-owned houses If the damage occurred between the time of the contract and the closing then yes you can back out and get your emd back (your 1K) but if it was there when your offer was submitted you will lose the $1K emd if you back out.Also be aware that your mortgage lender may refuse to lend money for the house if it a major problem.
