They insulated the outside walls with plywood (so the outside door is now covered), put down a ratty carpet, and have an electric space heater in there with their bedroom furniture.

Not saying don't, but if you are repairing damage and want to permit after the fact you better be sure you don't have to remove stuff, like drywall to show the correct r value insulation was installed, they want r15 in walls here.
