I am about to medically retired in a few months due to cancer (already had surgery)  I have adequate pension income and have a very diversified portfolio ($700K of 401K, devident stocks, IRA, annuity, 200K cash in the bank, no debt and Have inherited a couple property overseas.Question:  Is this rental a poor investment (3% annually net income?)

I don't want to ruin a friendship over a business transaction.

The house can need cosmetic updates (paint, change of flooring, updating appliances), but it can't NEED flooring because the current stuff is completely ruined. 

For instance: your leaking toilet ruined their rug,  your fridge stopped working and their food spoiled. 

I saw lots of people get ruined by the Great Recession, and commercial loans was just one aspect of that.
