If it were me, I would likely try to play the good cop with the tenant and let them know that my “partner” is not ok with the subleasing situation and is now moving forward with legal recourse.

The chronic bad tenants know how to play the system, and when they see that you have your defenses up they will move on to an easier sucker. 

Furthermore, these tenants seem really shaky and what I can foresee is that they will have these same behaviors when it's time to pay rent in the future and then they will play the same game with you so I wouldn't even move forward with them to be really honest.

I advise my investors (I closed 52 deals in 2016 so I work with a lot of investors) to not think we have enough insight or data to play the construction defect game.
