The dad is going to continue paying after he leaves?  Why is that? Are the son and friend not capable of making payments on their own?

If your rental agreement has a no subletting clause then issue a notice to quit.  Otherwise, if you want to keep the additional 2 kids, up the rent considerably.  Your tenant shouldn’t be making money off your asset.

If you put it in the kids name and buy it as an owner occupied there are plenty of benefits.  Just make sure you trust your kid.

Hand shake agreement?  I’d put the stuff out on the curb, block his number, and re-rent the garage.

I would dump that company immediately just for trying to charge that fee.  Then manage yourself and keep all YOUR money.

Take the side money they offered and close the deal. Even if it takes you a few months to occupy, you were compensated accordingly. You don't need to immediately occupy for FHA.

All the utilities need replacement?  Really?  If they were that bad you should have identified the issues while you were inspecting the property.  Always do your own initial inspection first so you don’t waste money on the professional inspection if there are glaring issues.
