DCRS Loans and How they Work?

Question

I have never done a DCRS loan and have little knowledge of how they work and in what situations they can be used.  Can anyone out these describe them to me with limitations/advantages to having one?  Thanks

DSCR loans are investor friendly products. There are a few advantageous components to them compared to conventional financing. No tax returns, no W-2s, no den to income, and 90% of the other conventional red tape is eliminated. The three pillars that qualify a DSCR loan, your credit score, loan to value, and the DSCR score ( gross rent / PITI(a)) - getting preapproved should be no problem as long as you have enough down payment, usually 20%, closing costs, and reserves. . DSCR products are wonderful IF you cannot qualify for a full documentation loan. The reason I say that is because DSCR loans due to less documentation are riskier for the lender. Therefore they understandably have worst terms. The rate is typically higher but more important then the rate is the higher upfront costs and often pre-payment penalties. Some pre-payment penalties are as long as 5 years which a likely dropping interest rate environment over the next year or two can be very expensive when you cannot refi because the PPP is to much.

So, always make sure you are talking to a lender who has a NMLS number (you do not need to be licensed to offer DSCR loans in a  lot of states but you do need a license to offer conventional loans)  and can offer BOTH a full doc loan and has multiple DSCR options. That way you can compare both options. I have been doing DSCR loans long before they were even called DSCR but always make sure they are correct option before going that direction and your lender should as well.

DSCR loans are business-purpose loans that qualifies lenders based on their credit score and rent/debt ratio (rent/PITI).  Lenders typically look for a DSCR greater than 1.0, indicating that the property generates enough income to cover its debt payments.

DSCR loans are not just for SFH purchases - it can be used for condo units and multi-family properties as well. For commercial properties, the guidelines usually differ a little bit, but the main concept is the same. It looks at the debt to income such as the NOI/Debt ratio.

Generally speaking there are 2 main types of loans for investors:  “Conventional” and “Portfolio”

Conventional - I'll define these as loans that come from Fannie Mae and Freddie Mac (if you recognize those names).  These loans are all 30 year fixed rate loans.  They have the lowest rates we can find and since they are 30 year fixed...they allow us to cash flow better...which helps us qualify for other loans later. The draw back to these loans is that they are more paperwork heavy than the other "portfolio" types of loans....but if you have ever received a loan on your primary home, it's likely that you will go through the same type of paperwork here with conventional lending.  Fannie/Freddie money = Fannie/Freddie rules.  NOT the bank's own money.

Portfolio - I'll define these loans as loans that come from the bank's own "portfolio" of money.  Sometimes referred to as "commercial" loans. Sometimes called "DSCR" loans and a variety of other names. These loans are a lot more flexible than "conventional" loans.  Bank's money = Bank's rules.  If they like you, then maybe they will lend to you.  But since there is a limit to how much money the bank has access to....their rate will be higher...and usually have a prepayment penalty with them.  There is no "Debt-to-Income" ration on this side.  Well, at least not normally.  Since each lender will lend it's money slightly differently it's hard to speak for all 8,000 lenders in the US but the concept here is that it's more flexible but you pay for it in the rate/terms of the loan.

DSCR loans won't use your income to underwrite the loan.

DSCR loans are based off of down payment, credit score and either actual or market rents so it helps to supercharge an investor's real estate goals and net worth. Here's a bit more in detail about how rates are calculated for DSCR loans:1. Credit score- the higher the best. 760+ generally gets best pricing for investment property loans with most lenders2. Loan to value ratio: The higher the loan to value ratio (LTV) is, pricing takes a hit. So your pricing will be higher for a 80% LTV loan than for a 60% LTV loan.3. Prepayment penalties- usually 1-5 year terms. The shorter the prepayment term has an impact on increasing the rate.4. Are you cash flowing the property? More on how that is calculated below. Is your DSCR ratio greater than 1-meaning are you cash flowing (according to the lender's criteria of mortgage, property taxes and insurance (and HOA) if applicable). Many lenders will not do a DSCR loan unless cash flowing. If they will do a loan with less than 1, the pricing takes a hit. This criteria is for 1-4 and 5-8 unit programs. I've included an example below to help illustrate this.So different lenders have different rates (which do vary even for DSCR loans) but these are factors they all consider.See example below:DSCR < 1Principal + Interest = $1,700Taxes = $350, Insurance = $100, Association Dues = $50Total PITIA = $2200Rent = $2000DSCR = Rent/PITIA = 2000/2200 = 0.91Since the DSCR is 0.91, we know the expenses are greater than the income of the property.DSCR >1Principal + Interest = $1,500Taxes = $250, Insurance = $100, Association Dues = $25Total PITIA = $1875 Rent = $2300DSCR = Rent/PITIA = 2300/1875 = 1.23DSCR lenders generally let you vest either individually or as an LLC. It's a great way to increase your net worth and these loans can also be used to pull cash out of a property as it appreciates allowing you to reinvest money into new deals.

@Wade Wisner Debt-Service Coverage Ratio loans, are primarily used for investment and commercial properties. The advantage is that DSCR loans evaluate the property's income-generating potential rather than relying solely on your personal income, DTI, tax-returns. The down side is that they typically have higher interest rates due to the higher risk associated with investment and commercial properties and are property specific. Also, they typically are for business purpose only meaning no primary residence. Closing cost can depend on the loan amount and company you work with. I highly suggest teaming up with a broker who you'd want to build a relationship with and truly understands the ins and outs of different underwriting guidelines for DSCR loans.

DSCR loans are one of the greatest loan products on the market for real estate investors . No limit to how many mortgages you can have . They are no income and no doc and are underwritten purely based on the market rent of the property . Could be underwritten and closed in 2 - 2 1/2 weeks .
